Fed Chairman Kevin Warsh warned about inflation — but that's not why long-term rates are surging: Chart of the Day

The recent jump in long-term borrowing costs has investors scratching their heads, especially since the Federal Reserve's newest chairman, Kevin Warsh, keeps hammering on inflation. But the real driver behind the surge in Treasury yields is not the usual inflation scare. It is something deeper, tied to how the market views the government's debt load and the path of future supply.

Warsh's warnings about price pressures are real, but they mostly affect short-term expectations. The long end of the curve, however, is reacting to a different set of facts. Investors are looking at a steady stream of new bond issuance, a shrinking buyer base among foreign central banks, and a growing sense that fiscal deficits are not going away anytime soon. That combination pushes yields higher regardless of what the Fed says about consumer prices.

The chart making the rounds today shows that the ten-year yield has moved almost in lockstep with the term premium, which is the extra compensation investors demand for holding long-dated paper instead of rolling over shorter bills. That premium has been climbing for weeks, and it has little to do with inflation expectations. It is about risk. Risk that the market will not absorb all the supply without a price concession.

So while Warsh talks tough on inflation, the bond market is quietly pricing in a different worry: that the government's borrowing needs will keep growing, and that the Fed's balance sheet runoff is leaving less room for error. The result is a curve that steepens not because the economy is booming, but because investors want more pay for the uncertainty ahead. That is a story that does not fit neatly into the inflation narrative, but it is the one that matters right now.
